Private-equity funds will go on a shopping spree for takeovers in coming years, Barron's contends, which could result in windfall gains for shareholders of the companies they target. To identify potential takeover targets, investors should focus on companies valued at $1B-$10B and favor businesses with few regulatory barriers to buyouts, like store chains, says Richard Peterson, director of global markets intelligence at Standard & Poor's Capital IQ. He advises looking for strong balance sheets and plenty of free cash flow which, even if it doesn't lure a private-equity buyer can be spent on dividends and share repurchases. Buyers of all stripes should also look for modest prices. In merger-and-acquisition analysis, one common valuation measure is the EV/Ebidta ratio. Here are four companies that have EV/Ebitda ratios below 10 and generate annual free cash flow equal to at least 5% of their stock-market values: Big Lots (BIG), Charles River Labs (CRL), Guess (GES) and Terex (TEX). These four companies could prove profitable for private investors, based on their strong cash flow and stable businesses.
