To identify potential takeover targets, investors should focus on companies valued at $1B-$10B and favor businesses with few regulatory barriers to buyouts, like store chains, says Richard Peterson, director of global markets intelligence at Standard & Poor's Capital IQ. He advises looking for strong balance sheets and plenty of free cash flow which, even if it doesn't lure a private-equity buyer can be spent on dividends and share repurchases. Buyers of all stripes should also look for modest prices. In merger-and-acquisition analysis, one common valuation measure is the EV/Ebidta ratio. Here are four companies that have EV/Ebitda ratios below 10 and generate annual free cash flow equal to at least 5% of their stock-market values: Big Lots (BIG), Charles River Labs (CRL), Guess (GES) and Terex (TEX). These four companies could prove profitable for private investors, based on their strong cash flow and stable businesses.
